Junaid, it depends greatly with whom you intend to travel. If it's a family trip your options are going to be limited as you need to think of the comfort as well - especially if you have kids. If so, hiring a vehicle would be the best thought the Kandy-Colombo intercity train too is quite good. Plus it gives you great views of the hills.

But if you are willing to compromise your comfort a bit I say go for a road trip. Use whatever the public transport you can get - train is always the best, but other than the Kandy-Colombo intercity you don't have intercity trains so, again, not comfy but it'll be damn fun. It'll be actually hard but you'll be left with great memories.

First Anon's comment is great on hotels in Colombo and attractions. Here are some Hotels in Kandy.

Earl's Regency (five star, expensive, a little away from Kandy town)
Amaya Hills (great view)
Mahavali Reach (nice food)
Hunnas Falls (awesome view)

Those are the major ones but there are a lot of smaller, inexpensive but great joints too, if you ask around.
